Stay on top of financial reporting

Big news for private enterprises! An exposure draft was recently issued proposing to remove paragraph .23 in Section 3856 from Part II of the CPA Canada Handbook.

At a high-level, paragraph .23 requires redeemable preferred shares issued in certain tax planning arrangements to be classified as equity and recorded at their par, stated or assigned value. When the shares become redeemable, they are then re-classified as liabilities on the balance sheet. Tax planning arrangements that are meant to be captured by this guidance include estate freezes or other roll-over arrangements, whereby a business can be passed to the next generation on a tax-deferred basis.

What does it mean if paragraph .23 is removed? The implications could be huge from both a classification and measurement perspective.

Without the Section 3856.23 exemption, preferred shares issued in connection with such tax planning arrangements would be classified as liabilities, as they are mandatorily redeemable by the holder. Liability classification would require that such shares be measured at their redemption amount which would be the fair value of the business being transferred. The corresponding impact would be a reduction in shareholders’ equity which could result in the entity reflecting a deficit position. The negative impact on shareholders’ equity was the determining factor for including paragraph .23 in the Handbook in the first place. There was concern that financial statement users would be confused and led to believe that profitable entities were actually doing poorly.

Comments on the exposure draft are due by January 15, 2015 and you’re encouraged to have your say and make an impact. As you draft your response, think broadly in terms of the impact on financial statement users, agreements, covenants, tax implications and so on. What are the potential risks and costs associated with this change? What’s the work effort to determine fair value measurement? Could appropriate and detailed communication with financial statement users alleviate confusion or misconceptions? At the end of the day, are there compelling arguments to treat redeemable preferred shares issued in tax planning arrangements differently than other shares or instruments issued with similar terms and conditions?

International Financial Reporting Standards

IFRS 9, Financial Instruments
On November 14, 2014, the AcSB responded to the Office of the Superintendent of Financial Institutions’ (OSFI’s) Draft Advisory on “Early Adoption of IFRS 9, Financial Instruments for Federally Regulated Entities with October Year-ends”. AcSB’s letter expresses concern about OSFI’s proposal, noting that it is concerned with the quality of Canadian entities’ implementation of new IFRS given the interpretation risk and the associated implementation costs.

IFRS Taxonomy 2014
On November 12, 2014, the IASB Foundation published Interim Release 2 to the IFRS Taxonomy 2014. This release updates the IFRS Taxonomy for IFRS 15 Revenue from Contracts with Customers, which was published by the IASB on May 28, 2014, and for Common Practice (transport and pharmaceuticals).

Measuring Quoted Investments in Subsidiaries, Joint Ventures and Associates at Fair Value
On November 7, 2014, the AcSB issued an Exposure Draft entitled, Measuring Quoted Investments in Subsidiaries, Joint Ventures and Associates at Fair Value (Proposed amendments to IFRS 10, IFRS 12, IAS 27, IAS 28 and IAS 36), that corresponds to the IASB’s Exposure Draft on this topic. Canadian stakeholders are encouraged to submit their comments by January 16, 2015.

Public Sector Accounting Standards

Post-implementation review of Section PS 3410, Government Transfers
On November 3, 2014, the PSAB issued a Request for Information to gather information about stakeholders’ experience in the implementation and ongoing application of Section PS 3410, Government Transfers, as part of its post-implementation review. Stakeholders are encouraged to submit their responses by May 15, 2015.

Performance assessment of the Accounting Standards Advisory Forum
On November 7, 2014, the Trustees of the IFRS Foundation issued a questionnaire to national standard-setters and regional bodies as part of its review of the Accounting Standards Advisory Forum (ASAF) to assess how the forum has performed in relation to its Terms of Reference and Memorandum of Understanding. The ASAF was established to provide an advisory forum in which members constructively contribute towards the achievement of the IASB’s goal of developing globally accepted high quality accounting standards.

November 2014 IFRS Advisory Council meeting
On November 5, 2014, the IASB posted a report of the IFRS Advisory Council meeting on October 13 and 14, 2014. At that meeting, Council members received an update from the IASB Vice Chairman and staff members on recent IASB activities. The main non-standing topics for discussion were a consideration of the risks the IFRS Foundation faces and the opportunities they create, the IASB research project on materiality and further discussion on the future of corporate reporting. The Council also considered progress on the IASB's Disclosure Initiative, the approach to the review of the structure and effectiveness of the IFRS Foundation, consideration of the implications for the Conceptual Framework of long term investing, and a briefing on the developments of IFRS Content Services.

IFRS in Focus: Joint meeting on Revenue

Publication date: November 2014
A summary of the July 2014 and October 2014 meetings of the IASB and FASB joint revenue transition resource group. The purpose of the TRG is not to issue guidance but instead to seek feedback on potential issues related to the implementation of IFRS 15. By analyzing and discussing potential implementation issues, the TRG will help the boards determine whether they need to take additional action, such as providing clarification or issuing other guidance.
